Inventory Accounting for Manufacturing Companies
Inventory accounting determines how materials and goods flow through the books: valuation method, work-in-process treatment, costing layers, shrinkage and the lower of cost or market rules. Because inventory sits between the P&L and the balance sheet, small errors can distort gross profit and tax positions for years.
What inventory valuation methods do manufacturers use?
Specific identification, first-in first-out (FIFO), last-in first-out (LIFO), average cost and standard costing are the common approaches, and each has different P&L and tax consequences. The method must be consistently applied and, once changed, documented as a change in accounting method.
The right choice depends on the materials, the industry and the company's tax picture, which is why it deserves analysis rather than default.
How does work in process fit into the books?
Work in process sits between raw materials and finished goods: materials issued, labor applied and overhead absorbed all accumulate in WIP until goods are completed. Misstated WIP is one of the most common sources of hidden profit distortion in manufacturing.
Physical counts, cycle counts and reconciliation to the ledger keep WIP honest, and variance analysis explains what changed.
What do inventory errors actually cost?
In one Pagac engagement, a single accounting system entry effectively counted the same labor cost twice, creating almost $250,000 in false cost swings in reported profit. The error was only visible once the accounting was rebuilt from the ground up.
Every month of wrong inventory is a month of wrong pricing, wrong tax and wrong decisions, which is why accuracy is a management discipline, not an annual surprise.
Inventory is the largest estimate on many manufacturing balance sheets, and it deserves the same discipline as the bank account.
